Definition¶
The income statement measures a company's or project's profitability over a period, typically a month, quarter, or year, by moving from total revenue down through a standard waterfall of deductions to arrive at net income — the profit or loss attributable to the business's owners after every cost, including tax, has been accounted for.
Unlike the balance sheet, which is a snapshot at a single point in time, the income statement covers an interval and is prepared on an accrual basis: revenue and costs are recognized when they are earned or incurred, not necessarily when cash actually changes hands — the timing difference is captured separately in the cash flow statement.
Why It Matters¶
The income statement is usually the first statement a reader looks to, because it answers the most immediate question about a business: is it profitable, and how has that profitability trended. In a financial model, it also carries structural weight beyond its own numbers, because its net income line is the connective tissue linking the income statement to both the balance sheet (through retained earnings) and the cash flow statement (as the starting point of the operating section). Revenue and Cost of Goods Sold¶
Revenue is the total value of goods or services delivered in the period. Cost of goods sold comprises the costs directly attributable to producing that revenue — materials, direct labor, and similar direct costs — and the difference between the two, gross profit, is the first profitability checkpoint in the waterfall.
Operating Expenses and EBITDA¶
Operating expenses (commonly grouped as selling, general, and administrative, or SG&A) are the costs of running the business that are not directly tied to producing a specific unit of revenue. Gross profit less operating expenses gives EBITDA — earnings before interest, tax, depreciation, and amortization — the most commonly cited profitability benchmark in valuation and lending, precisely because it strips out financing structure, tax jurisdiction, and non-cash accounting policy, leaving a figure that is comparatively easy to compare across companies. EBITDA is not, however, a standardized accounting term, and its precise definition (which one-off or non-recurring items are excluded, for instance) can vary company to company and even tab to tab within the same model — a frequent source of structural inconsistency.
D&A, EBIT, and Interest¶
Depreciation and amortization — the systematic, non-cash allocation of past capital expenditure and intangible asset costs over their useful lives — is deducted from EBITDA to arrive at EBIT (operating profit, also called earnings before interest and tax). EBIT is then reduced by interest expense, which reflects the company's actual financing structure, to arrive at pre-tax profit.
Tax and Net Income¶
Tax is calculated on pre-tax profit at the applicable rate, which should reference a labelled, auditable assumption cell rather than being hardcoded inside the tax expense formula itself.
